What exactly is it? Is it some method to include higher res textures for the Dreamcast? Cause in Sonic Adventure I noticed a lot of the textures are super sharp even for the time.

At a high level, VQ encoding is essentially a compression scheme for textures that the Dreamcast supports. It made it possible to fit more textures into the video memory than may otherwise be possible (and thus larger textures as well), but it doesn't make the textures "more sharp" so to speak (in fact, VQ can have a blurring type of effect).
